Equity markets gave up ground for the second consecutive week.  Losses for the week for the major equity indexes ranged from 0.5 percent to nearly 2 percent.  A number of different factors pulled and pushed the market last week.  The release of September’s FOMC minutes showed a higher likelihood of the Fed increasing interest rates before the end of the year.  The CME Group FedWatch Tool (http://www.cmegroup.com/trading/interest-rates/countdown-to-fomc.html) “calculates unconditional probabilities of Federal Open Market Committee (FOMC) meeting outcomes to generate a binary probability tree.”   According to the latest reading from FedWatch Tool, the probability of a rate hike at the December meeting has increased to 69.2% from 61.7% at the end of September.

An initial weakness in third-quarter earnings reports was cited by a number of analysts as being the primary reason for last week’s sell-off.  In the near term, corporate earnings will trump all other factors effecting the market. According to FactSet, we should see the sixth consecutive quarter of lower year over year earnings.  This would be the first time this has happened since the third-quarter of 2008.  Other factors influencing the direction of the market are a toxic U.S. Presidential campaign, a rising dollar, and data showing weaker than expected Chinese exports and growth.  Concerns about the impact of Brexit upon the financial stability of Europe were cited by some as analysts as an ongoing concern.

Two weeks ago, the spot VIX rose last week while the VIX futures were down slightly.  Both showed gains last week.  Contango of the VIX futures curve barrowed last week. The narrowing of the curve structure often occurs in anticipation or fear of a volatility event.  The ongoing US presidential race and election on Tuesday, November 8 is a source of some of this fear.

 "Investors May Be Misjudging U.S. Election Volatility,” an article in Friday’s “Wall Street Journal, points out a concern of some industry derivatives gurus.  Andy Frederick, director of trading and derivatives at Schwab Center for Financial Research, described the situation with election: “there’s a little too much complacency. As we approach election, volatility will probably creep up.”  A tightening of election polls and forecasts would lead to higher VIX and implied volatility levels as November 8 approaches.

CBOE VIX guru, Russell Rhoads, reports on a late Friday afternoon trade on the “CBOE Options Hub.”  The VIX was at 16.12 and the VIX October futures was at 16.60.   The trade was the purchase of 1,000 VIX Oct 18 calls at .37 and the purchase of 1,000VIX Oct 16 puts for a net of 0,03.  VIX October options stop trading at the close on Tuesday October 15.  It is an AM settled option base on the open volatility of the VIX.  If this is an opening purchase, the trader profits from VIX settlement below 15.97.

Earnings announcements and the accompanying forward guidance will be market movers this week.  The week includes reports on industrial production, consumer prices, housing starts, and existing home sales.  The week opens with a snapshot of the manufacturing sector.  The Monday release of the Empire State Manufacturing and U.S. Industrial reports have the ability to move the market.  The CPI will be released on Tuesday.  The CPI is an  indicator cited by the Fed when discussing inflation and interest rate targets.  Economic reports for the rest of the week will focus on the housing sector.

The earnings season starts in full force this week. It is time to start preparing target equities and strategies for the next earning cycle.  Confirm the date and time of a company’s earnings announcement before trading any earnings announcement strategy.  The most accurate source of this information is the company’s investor relations website.   I will start trading announcements this week.  The earnings season will be in full bloom the week after next.  The earnings highlights this week for widely held and actively traded stocks are IBM, Bank of America, Intuitive Surgical, Charles Schwab, Intel, Phillip Morris, Yahoo, Goldman Sachs, Johnson&Johnson, BlackRock, Abbot Labs, eBay, Halliburton, Reynolds American, American Express, Morgan Stanley, Verizon, Illinois Tool Works, Union Pacific, Travelers, Microsoft, Walgreen, PPG, Bank of NY Mellon, Stumberger, McDonalds, General Electric and Honeywell.

I have added a scan of stocks with earnings announcements to the calendar for each day in the coming week.  The scan criteria are:  Closing price> $20, Implied Volatility > 22, Average daily option volume > 1,000 contracts.  Liquidity, as determined by width of option markets and individual option contract volume, is a crucial component in successfully trading any option strategy.  One of the most frustrating experiences is an inability to adjust or exit a strategy due to lack of liquidity in the market.
